The study aimed at develop enterprise strategies to promote core competitiveness, also referring to core competitiveness as both prerequisite and final target to develop enterprise strategies in today’s business environment.Keywords: Core Competitiveness, SMTE, Enterprise Strategies.1 IntroductionThe definition of SMTE in China is originated from "Innovation Fund Temporary Provisions for Mid- and Small-Scale Technology Enterprise" which enact by Science and technology Department & Ministry of Finance in 1995.The provision required SMET to meet the standards as follows: (1) “no more than500 employees, among which technicians qualified for a higher education than colleges and universities is no less than 30 percent”; (2) “should mainly engaged in the development, exploitation, production andservice of new and high-tech products”; (3) “enterprise leaders are relatively capable of innovation, market development and management”;(4) “the funds for R&D of new and high-tech products is no less than 3 percent of the sales every year, and technicians directly related to R&D are more than 10 percent of all employees”; (5) good management and achievement are required to enterprises which have leading products and will come to the stage of mass production, as well as those which have come to the stage of mass production.The SMTE develops rapidly due to the predominance of technology and innovation. However, the restrictions upon the SMTE and the entry into WTO put them into a cruelly fierce competition with big enterprises home and abroad which have accumulated rich market experiences. In such a case, if SMTE can’t find the position and make full use of their advantages, they may have problems to survive, to say nothing of development.The core competitiveness of an enterprise is the long-term formation of the enterprise, which is embedded in the internal quality of the enterprise and unique to the enterprise. It supports the past, present and future competitive advantages of the enterprise, and becomes the core ability that the enterprise can surpass to obtain the initiative in the competitive environment. Enterprise core competitiveness is the source of persistent competitive advantage of enterprise, and yields generous profits.Thus, to survive and develop, SMTE may promote core competitiveness which can be achieved by enterprise strategy. So, the important method which guides SMTE to survive and develop is to identify and estimate enterprise core competitiveness, to develop reasonable, scientific and feasible developmental strategies on the basis of identification of exterior and inner environment.As the "engine" to gain the advantages of enterprises, core competitiveness must have its own characteristics:•Value. The core competitiveness has unique value to the enterprise and customers, and has a special contribution to the enterprise to win and maintain its competitive advantage. The core competitiveness is conducive to the improvement of the efficiency of the enterprise, which can enable the enterprise to provide users with more use value than other companies in terms of value creation and cost reduction. It can enable enterprises to have higher labor efficiency and converted product costs than leading, thereby obtaining higher and long-term economic benefits and maximizing enterprise value.•Extensibility or overlap. Provide support for a variety of products or services. Once an enterprise has established its own core competitiveness, it can make related technical fields and new innovations a big win. Current research focus on three main headings: the significance of certain enterprise strategy used to promote enterprise core competitiveness; select enterprise strategy or the executive mode of certain strategy according to the source and level of advantages related to core competitiveness; select proper developmental strategy so as to promote enterprise core competitiveness.In this paper, study aimed at SMTE core competitiveness and developmental strategies is supposed to be developed, especially, put core competitiveness as both prerequisite and final target to develop enterprise strategies, is applied to SMTE for core competitiveness analysis.3 Theoretical ResearchWe may consider that, the structure and developmental level of enterprise core competitiveness advantages plays a critical role in inner environment of enterprise, and embodies the core strength, so it is an important base for enterprise to select and develop strategies. Meanwhile, to enterprise, core competitiveness is the source of development, is the goal of growth, and is the necessity of strategies. Furthermore, the structure of enterprise core competitiveness pointed out the direction how enterprises make a long-term existence and how they realize enterprise strategy. The most important is that, enterprise core competitiveness is dynamical and relative, so it is necessary to maintain and develop it persistently.This paper’s idea is, by enterprise core competitiveness theory, obtaining estimation system and method on the basis of analyzing the structure of SMTE core competitiveness concretely. Then, we obtain the analytical framework of inner and exterior environment related to SMTE, and try to give multistage developmental strategy of SMTE in its general sense. We have to point out two relations here: first, the goal of enterprisedevelopmental strategy is defined by the structure of SMTE core competitiveness; second, the structure and level of SMTE core competitiveness is most important content of enterprise inner environment, defines enterprise’s advantage source and advantage degree, so that it exercises an influence on the choice of enterprise strategies. So we may conclude that core competitiveness and level are target and condition of strategical choice.4 Analytical Model of SMTE Developmental Strategy Based on Core CompetitivenessThere are meanings about SMTE developmental strategy based on core competitiveness: first, the developmental strategy is aimed at maintaining and promoting SMTE core competitiveness; second, in order to establish the developmental strategy, we need to inspect inner and external environmental factors comprehensively, especially, the situation of enterprise core competitiveness, which includes the structure and level of core competitiveness. Third, the developmental strategy mainly focuses on every factors influencing core competitiveness level.4.1Analytical Model of SMTE External EnvironmentThe analysis of SMTE external environment refers to those factors which are external to the SMTE and have a potential impact on SMTE, and according to different influence circle, it is divided into macroscopic environment analysis and analysis of industry lifecycle and industrycompetition.(1)Analytical model of macroscopic environmentAnalysis of macroscopic environment includes PEST analysis and environmental uncertainty analysis, among which, PEST (Political, Economic, Social, and Technological) analysis is shown as Fig: Uncertainty analysis is the analysis of complexity and varying speed of four primary influential factors. Environmental uncertainty level is measured by two points: one is the simple complexity, which means quantity and diversity degree of external factors related to SMTE running, and the other is degree of stability, which means varying rate of external environment.(2) Analytical model of SMTE’s industrial life circle and industrial competition Generally speaking, industrial life circle is divided into formative period, growing period, mature period and declining period, so as to the industries SMTE reside in. Now, we study the influence of industry life circle to strategy, and give the analytical framework of industry life circle based on the indicator characteristics which include market development, market structure, production series, financial affairs and current situation of production and so on, and which are separately analyzed by four periods of the industrial circle that SMTE belong to.4.2 Analytical Model of SMTE Inner EnvironmentThe analysis of SMTE inner environment includes three aspects: analysis of resources hold by SMTE, capability analysis, and core competitiveness analysis.Resources refer to the production factors which enterprises use to provide customs value product and services, they are generally divided into three categories: material resources, intangible resources and human resources, and they are displayed in Table. The goal of analysis to SMTE capability and core competitiveness is to make varieties of the capabilities that enterprise use to create or maintain competitive advantage clear, is to understand enterprise’ core specialty, is to know enterprise’ competitive disadvantage. SMTE capability analysis means analyzing the capability that SMTE integrating resources so as to accomplish certain goal. The commonly used method is Baud’s value chain analysis.Two methods can be used to analyze SMTE core competitiveness: one is the qualitative method, in which six standards are used to judge whether a resource or capability is the core capability; the other is the quantitative method, that is to say, the method to establish and apply indicator system estimation mentioned before.4.3 SMTE Strategic Choice MethodSMTE strategic choice inspects the results of enterprise inner and external environment synthetically. So, for the purpose of developing reasonable strategy to guide enterprise development, we have to analyzethe factors revealing SMTE inner and external environment.This paper adopts strategic position and action assessment matrix (SPACE) to analyze SMTE inner and external environment concretely, and makes corresponding strategic choices by the analysis. Matrix SPACE uses four-dimensional system of coordinate. Generally, the horizontal axis represents two enterprise external factors: environmental stability (ES) and industrial stability (IS), and the vertical axis represent two enterprise inner factors: financial strength (FS) and competitive advantage (CA), as shown in Fig.5 ConclusionEnterprise developmental strategies are composed of three levels: corporation strategy, business strategy and functional strategy. Now, starting with the promotion of SMTE core competitiveness, we combine SMTE inner and external environment and give SMTE multiple developmental strategies.Growing strategy, that is to say, the expanding strategy is supposed to the first choice of SMTE corporation strategy.Among competitive strategies, cost excelling strategy makes no great sense to SMTE, but production diversity strategy and concentration strategy are good to SMTE. Production diversity strategy avoids the price war while satisfying certain consumptive groups, so it brings high profit. Concentration strategy avoids direct confliction with competitors in largescale, which brings growing production, lower cost, and bigger competitive advantage based on concentration of lesser resources.SMTE functional strategy assumes the responsibility of resource accumulation and core competitiveness promotion while thining enterprise overall strategy and competitive strategy.• Technology innovation strategy. First, enterprise should value technology innovation highly. Second, the training and development of enterprise technicians, especially the R&D technicians should be made much account of. Third, enterprise may increase the devotion on R&D to maintain the level of technology and production. Otherwise, enterprise could cooperate with colleges and universities which have technological advantage in related domain to speed up enterprise technology i nnovation.• Financing strategy. Lacking of capital has restricted SMTE from further development, including narrow financing channels, high financing cost, disordered financing proportion, single financial service, and so on. Seeking for capital support of government is an effective capital resource for survival and development of SMTE.• Human resources strategy. First, effective knowledge management and new structure fitting knowledge innovation is critical. Second, human resources training system is need to be established.• Enterprise culture strategy. Enterprise culture generally includes the values, brand, and inner image of the enterprise, among which valuesis the core by leading the development of whole enterprise. First, enterprise should build up the values of “innovation”, “learning”, “science”, and then set up brand sense, emphasize enterprise characteristics. This applies also to business of small and medium sized enterprises as they are also facing several and often the same risks as bigger companies. In a real businessenvironment with market imperfections they need to manage those risks in order to secure their business continuity and add additional value by avoiding or reducing transaction costs and cost of financial distress or bankruptcy. However, risk management is a challenge for most SME. In contrast to larger companies they often lack the necessary resources, with regard to manpower, databases and specialty of knowledge to perform a standardized and structured risk management. The result is that many smaller companies do not perform sufficient analysis to identify their risk. However, those mainly focus on large corporations, though they are the minority of all companies[13].Furthermore the approaches often require the use of statistical software and expert knowledge, which is most often not available in SME. They and their requirements for risk management have mainly been neglected [17][13].This also includes the internal financial risk management, which was in the focus of this paper. Due to the existing risks in SME and their differences to larger corporations as well as the lack of suitable risk management suggestions in theory, there is a need for a suggestion for a financial risk management in SME. The aim was to find a possible mean for the risk identification, analysis and monitoring, which can be applied by SME to manage their internal financial risks. For this purpose the financial analysis, which has been used in research to identify indicators for firm bankruptcy, was chosen. Based on an examination and analysis of different papers, despite of their different models, many similarities in the applied ratios could be identified. In general the papers focus on three categories of risk, namely liquidity, profitability and solvency, which are in accordance to the maininternal financial risks of SME. Report of Malaysia Economic Census 2011 showed that there were 645,136 SMEs operating in Malaysia, representing 97.3 per cent of total business establishments. Furthermore, SMEs employed about 3.7 million out of a total of 7.0 million workers amounting 52.7 per cent of total employment in the country. With a total share of gross output reached 28.5 per cent in year 2011 as compared to only22.2 per cent in year 2000 it shows that the roles are getting significant.A considerable amount of literature has been published on the management issues of SMEs. On the other hand only few studies were focusing on the financial management, especially in developing countries although it has been known that, financial management plays crucial function in business management. Report on case study conducted by Bank Negara Malaysia (2003) on SMEs, suggested that one of the key elements SMEs should adopt to survive for a long term, in a global environment is prudent financial management. It will ensure that all the available business resources are used efficiently and effectively to provide optimum return (SME Corporation Malaysia, 2011).The aim of this paper is to identify the strengths and weaknesses face by Malaysian SMEs in term of financial management.2.SMEs Definition in MalaysiaThere is no solid meaning of SMEs as different countries are using different definition due to several demographic factors and characteristics including size, location, structure, age, number of employees, sales volume, ownership through innovation and technology (Zeinalnezhad et. al, 2011). Based on employees number and total turnover, Malaysia adopts slightly similar definition as being use by UnitedKingdom, United States of America, Japan, China and Korea (Norailis, 2013).Previously Malaysian SMEs were defined as firms with sales turnover not exceeding RM25 million or employment not exceeding 150 workers for manufacturing and sales turnover not exceeding RM5 million or employment not exceeding 50 workers for services and other sectors. As the economy has change and the business trends are moving abroad. On 11th July 2013, Malaysian Prime Minister Datuk Seri Najib Tun Razak announced the new criteria of SMEs which will be effective on 1st January 2014. Table 1 shows the new classification of SMEs.The new definition is more comprehensive, covering all sectors of the economy including construction, as well as mining and quarrying sectors. It is expected to result in more firms being classified as SMEs to 98.5 per cent (currently: 97.3 per cent), particularly from the services sector to facilitate the country’s transformation to a high income nation through the initiatives under the SME Masterplan. In year 2013, a total of 155 programmes have been planned for the implementation with a financial commitment of RM18.4 billion, expecting to benefit 467,838 SMEs.With all the facilities provided by the government, SMEs should grab these opportunities to expand the businesses. However, the managers need to be equipped with latest knowledge and management skills to successfully manage their businesses in current business environment and stiff competition (Mohd. Amy Azhar, Harizal, & Hoe, 2010). In view of the fact that many entrepreneurs in Malaysia manage their business themselves without formal education background it lead to various management problems (Mohd Amy Azhar et al., 2010). One of the most common problems face by SMEs is financial management problem (Hashim & Wafa, 2002).3.Financial Management of SMEsFinancial management is concerning with the creation and maintenance of economic value or wealth (Titman et.al, 2011). It involves decisions to accumulate and preserve wealth of the business. Generally it covers the decision making process in several areas such as determining the source of finance and dividend policy, investment decisions and working capital management. There is no big different between managing financial functions of big businesses or small businesses except that SMEs only deal with capital budgeting and working capital decision, given that SMEs are not paying dividends (Agyei- Mensah, 2011).Comparative review on previous studies by Mohd Amy Azhar et al. (2010) suggested that financial management consist of six components; financial planning and control, financial accounting, financial analysis, management accounting, capital budgeting and working capital management. The study also highlighted that the adoption of financial management tools among Malaysian SMEs were very low. Seeing that most SMEs practicing proper financial planning and control, financial accounting and working capital management, these components were labeled as core components of financial management. Yet the other three components which were mostly neglected were labeled as supplement components of financial management.A small scale study by Agyei-Mensah (2011) concluded that the influence of fund providers and external accountants are the most dominant factors stimulate SMEs to adopt reasonable financial management. On the other hand, due to lack of internal accounting staff and high cost to hire qualified accountant, SMEs face difficulties to understand accounting record and practice sound financial management.4.MethodologySemi-structured interviews were conducted among thirty five SMEs that were willing to participate in this study. The process of data collection took almost two months, due to the process of getting responses from the SMEs that were willing to participate in the study. The interview sessions were divided into two main sections. Section A was on demographic profile of the interviewees made up of various types ofindustries. This part asked for background information, which includes type of ownership, age of business, initial capital, source of capital, time spent to manage business, number of employees and owners’ education background. The SMEs crossed the range of firm size, geographic location within Malaysia. Meanwhile, Section B focused on the financial management activities and related questions on the practices. Initially, to understand the behaviour of respondents, the data are first described using appropriate tables. Further analysis is conducted by categorizing the responses regarding strengths and weaknesses among participated SMEs and quantifying the results.5.Results and DiscussionsThere were thirty five SMEs that participated in the study and their profile as presented can be categorized as sole proprietorship, partnership and company which consisted several type of businesses as viewed in Table 2.As for age of SMEs, more than half of the participated SMEs were between 0 to 3 years (19.5%) and followed by 4 to 6 years (24.1%), 7 to 9 years (13.8%) and finally more than forty percent of the SMEs aged 10 years and above. A total of 74% were bootstrapped from their own savings or borrowing from friends and relatives for initial capital. From the total, 25.88% dared to bootstrapped for the amount less thanRM5,000; RM20,001 and above (43.5%). However, merely seven per cent had their initial capital from commercial banks and government grants where the amount was more than RM50,000. Surprisingly, nearly half (49.5%) of the business owners spent their time between 9 to 12 hours every day to manage their businesses.It is important to know the educational background of the business owners because it showed the extent of their willingness in accepting new knowledge through training, seminars and workshops. These events were managed mostly by agencies under Ministry of International Trade and Industry (MITI) such as Pocket Talks by SME Corp., Domestic Investment activities by Malaysian Investment Development Authority (MIDA) and Innovative and Creative Circle (ICC) Convention by Malaysia Productivity Corporation (MPC). The government urges the SMEs to utilize the skills and knowledge gained from these events so that they could adopt prudent financial management.5.1.Financial Strengths of SMEsThe overall response on the financial strengths of the business can be classified into several main aspects. The detail of the classification is summarise in Table 3. Of the thirty five respondents, only 28 per cent of the participants pinpointed their financial strengths. Perhaps the other 72 per cent of the participants did not have any financial strengths or unable to identify their financial strengths due to lack of knowledge or education background.The result showed 26 per cent of the responses indicated that running the business using their own capital as their main financial strength. However SMEs need to bear in mind that in order to expand their business in the future, more capital is needed. Therefore it is advisable for them to use financing facilities provided by the financial institutions or government entities in helping them to have stronger financial capabilities to run the business in more competitive world. Another 17 per cent of the responses indicate that financial stability as the financial strengths of their businesses, followed by support from government entities (11%), doing business on cash basis (11%) and other aspects as shown in.5.2.Financial Weaknesses of SMEsIn response to the financial weakness, more participants (33%) were able to identify their weakness, compared to their financial strengths (28%). 40 per cent of the responses stressed that the main aspect of financial weaknesses in running their businesses is capital insufficiency and followed by incomplete accounting record (16%). Deterioration in financial performance is listed as the third aspects, with the response rate of 13 per cent and the difficulties in obtaining loan from financial institutions and government agencies listed as the following aspects with 11 per cent response rate. A possible explanation for this might be that due to the problem in financial performance plus incomplete financial record, it might be difficult for the SMEs to obtain loan from any entities, causing them to face a problem of capitalinsufficiency to run their business efficiently. Among other responses revealed in the study as detailed in Table 4 are high operating costs and collection problems.6.ConclusionThis study outlines the financial strengths and weaknesses of Malaysian SMEs. One of the most significant findings to emerge from this study is that, capital is the most critical financial component among SMEs. Running a business without any external capital (financing) shows the business is in a good financial condition. External financing may increase the risk of bankruptcy due to inability to settle the debt within agreed period. However, as the business keep growing, it is advisable for the SMEs to inject more capital to accommodate the expansion. IntroductionThe scope of private ownership has become substantial, producing well over half of GDP and an overwhelming share of exports-imports. Private companies generate most new jobs and are improving the productivity and profitability of the whole economy. The continued re-orientation of the economy towards the private sector brings considerable gains to real incomes and macro-economic activity. It should be noted that all companies which are controlled neither by state nor by collective shareholders are considered as private companies; 98% of enterprises in non-public sector are SMEs (small and medium sized enterprises), and 98% of SMEs are in non-public sector.The changes in government polices explain importantly the emergence of a powerful private sector in the economy. In 2005, regulations that prevented privately-owned companies entering a number of sectors of the economy, such as infrastructure, public utilities and financial services were abolished. However, SMEs have always limited access to credits, which hinders heavily their businesses’ expansion and thus their healthy development. Why banks are reluctant to lend to them and how they have fallen into financing difficulties? How to resolve their financing problems and who can serve as their main supporters? This paper tries to respond to these questions and to draw the best SME financing service system.The paper begins by evaluating the position of SMEs in the real economy as a whole and highlighting issues facing SME financing. The following section discusses formal finance’s support for SMEs, emphasizing the role of credit guarantee institutions. Ultimately, the paper presents informal finance’s development and outlines its influences on SME financing.2. The private sector—a major driving force in economic expansionChina’s private sector has become its main driver of economic growth. In 2005, there were more than 40 million SMEs and sole industrial & commercial proprietorships (getihu enterprises), accounting for 99.6% of the total number of enterprises. They were responsible for as much as 59% of GDP. They accounted for 60% of sales value and represented 68.65% of imports & exports. They paid 48.2% of taxes, and occupied more than 75% of employment in urban areas. The regions with which SME cooperate have extended from Hong Kong & Macao to some developed countries, such as United States and Italy.The growth in private output has been the result of the higher productivity of most companies in this sector. The sharper incentives facing the private sector companies have resulted in them using less capital and labour to produce output than state companies. Overall, the aggregate productivity of private companies in the industrial sector is estimated to be almost twice that of enterprises controlled directly by the state. The profitability of private companies has also risen considerably, and the rate of return on physical assets was double that of state controlled companies in certain provinces in 2005. Such a high level of competitiveness has resulted in the private sector accounting for more than two-thirds of all exports in 2005. While the bulk of these exports are made by foreign-controlled companies, the domestically-owned private sector is increasing its exports, as more small and medium-sized enterprises are granted export licences. (OECD, 2005).The private sector plays a key role in a largely market-oriented economy owing to the changes in government polices. Government authorities have recognized the importance of the private sector for economic growth and job creation, and have moved to reduce a number of barriers that limit its expansion and to promote its equal treatment with publicly-owned sectors. On February 2005, the State Council issued “Guidelines on Encouraging and Supporting the Development of the Non Public Sector including Individual and Private Enterprises” that include 36 articles for improving the operating environment for private business. The new guidelines give much-improved market access to private companies in many industries that were previously restricted, including those that are dominated by state monopolies and heavily regulated sectors such as public utilities, financial services, social services and national defence. The directives also mandate equal treatment of private and public business, calling for rescinding of rules that discriminate against private companies and direct ministries and local governments to carry out implementation of the new constitutional amendment guaranteeing private property rights. In terms of access to financing, the new guidelines direct financial regulators to expand access to bank, equity and bond financing, through pro-active treatment of private companies under the interest rate liberalisation, and through impartial treatment of private companies in capital market access. A subsequent survey by the All-China Federation of Industry and Commerce showed that entrepreneurs cited the new market entry and financing access articles to be the most important.3. The difficulty of SMEs to access to credit3.1 Structure of SME financing and their financing difficultiesAccording to the survey conducted by State Administration for Industry and Commerce (SAIC) in 2002, the domestic private companies, including the very small companies, have low ratios of liabilities to equity, supporting the view that they had limited access to credit.Indeed over 40% of such companies in the sample had no debt, and financed their activities from internal funds, while the remaining nearly 60% borrowed from banks or informal market (Table 1). The very smallest private industrial companies and private service sector companies rely extensively on informal credit. Bank credit, on the other hand, seems to be more accessible for larger companies. The survey also indicates that over 90% of the private companies had difficulty in obtaining bank credit. Over half of the respondents named their lack of collateral as a major barrier to bank borrowing. Ownership discrimination was cited by one-fifth of respondents followed by insufficient amount of bank loans and too short-term lending as major problems with bank financing. Much fewer firms chose too high interest rates or stringent requirements for credit rating as top reasons for not bank borrowing. While banks tend to lend short-term, the informal markets provide long-term financing. The informal sector also accepts receivables as collateral, which may help explain why some larger firms rely exclusively on the informal market for external finance.China International Capital Corporation Limited’s recent research (2006) indicates that equity and retained earning represent respectively 30% and 26% of capital resources in SMEs. Among external financing channels, equity market’s entry threshold is high, venture capital investment system isn’t complete, corporate bonds’ issuance entry is difficult, so SMEs can’t raise capital through capital market effectively. For instance, listing in the stock market in Shenzhen or Shanghai is a privilege of a handful of well-established, large and profitable private companies. Although the establishment of the second board on the Shenzhen market for high-tech SMEs may ease this need somewhat for such companies, for non-high-tech companies financing still remains a major problem. Small and medium sized businesses, which account for more than half of GDP, receive only 16% of total bank loans. Only 30% of credits demanded by SMEs with a good quality have been satisfied. (Economic Daily, 14/06/2006) Another example. According to Shanghai Branch of CBRC (China Banking Regulatory Commission), up to the end of June 2005, 71 915 small enterprises had obtained credits, which accounted for 28.2% in the total number of small enterprises in Shanghai. There are at least 70%of small enterprises which have never demanded credit, in a conservative estimation. Among1 The enterprises, which have less than 1 million yuans of sales volume, have the highest ratio of borrowing to equity, because they have little equity instead of much borrowing.those which had demanded credit, only 10% of small enterprises failed due to their poor management, 45% were refused because they hadn’t acceptable properties as a pledge for banks.3.2 Why banks are reluctant to grant credit?Credit demanded by SMEs has the following characteristics: small amount, urgent and frequent demands, in short term. The control cost of such credit is much higher than the one of credit to big enterprises. The smaller scale of SME loans makes banks proportionately more expensive to monitor. Big banks prefer to do business with big enterprises. Yet there are small & medium banks which have much less capital and which grant credits to SMEs with a good quality. These banks are less competitive but know very well SMEs in their regions.Likewise, poor management, complex related transactions, non transparent accounting and weak anti-risk capability have aggravated their difficulties to get credits from banks. Banks don’t want to lend to them owing to information asymmetry and high costs of transaction and control.Banks’ efforts to avoid incurring new non-performing loans reduce the access of SMEs, state owned and non-state, to bank credit, while larger SOEs (State Owned Enterprises) backed by central or local governments are able to get loans largely because of the implicit guarantee that backing confers. Non performing loans granted by big four SOCBs (State owned commercial banks) to SOEs can be written off or transferred to AMCs (Asset Management Corporation). The State has infinite responsibility. But those granted to SMEs can’t benefit this advantage. The personnel who grant credits are always responsible for them. Generally, SMEs are considered to have a relatively high default risk. In 2003, average NPL ratio of lending to SMEs in principal commercial banks was 32.11%, 15.7 points more than the average NPL ratio in commercial banks. For this reason, the Big-Four which want to lessen NPL ratio in order to satisfy the regulatory rules defined by CBRC (3%-5%) will be very prudent to SME lending.Due to high risk in SME lending, banks demand SMEs to put enough properties in pledge, or to look for a guarantee as an indispensable condition to grant credit. Nonetheless, most of SMEs haven’t enough acceptable assets as a pledge. This is a great handicap in their financing. So a fully developed credit guarantee system is strongly needed.The present dependence on collateral and guarantee is indicative of the fact that banks now have limited capabilities to assess, process, and price loans to smaller customers. Improvement of these capabilities is the ultimate key to ensuring adequate access to credit for SMEs and will require substantial upgrading of internal systems for assessing and managing risk and considerable training of staff. However, it is particularly important that lenders have necessary flexibility to charge lending rates that adequately compensate for risks and costs of their loans. The SMEs have a relatively higher business failure rate than larger borrowers. Risks of lending to SMEs are further increased by their relatively poor information systems, which makes it difficult for banks to assess their creditworthiness. Official restrictions on bank’s flexibility in setting lending rates were an increasing impediment to SME lending as banks became more conservative in the effort to avoid further non performing loans.Empirical analyses by MOLNAR and TANAKA (2007) show that private firms have difficulties in obtaining financing from the formal banking system and their access to bank loans depends on their credit history, size and rating that can’t easily be manipulated through creative accounting. Loan decisions irrelevant of the financial health of the company may suggest that banks, especially the largest ones, don’t have appropriate incentives to develop monitoring and risk pricing skills as they mainly engage in lending to SOEs (i.e. they are not able to distinguish between genuine and manipulated performance indicators). Firms in manufacturing sector are more likely to get loans, probably due to the fact that manufacturing firms are more likely to possess assets that can be used as collateral compared to firms in service industries.4. Enlarging access to credits for dynamic sectors—Formal finance’s support for SME4.1 Credit guarantee Schemes (CGSs)As described above, lack of collateral is the chief difficulty in obtaining bank loans for SMEs. Collateral or loan guarantee, or both, have become an essential precondition for most SME lending in China.Improving financing for SMEs undergoing substantial expansion has become a main concern for government. The central government has taken many steps to improve the flow of credits to SMEs in urban areas. Besides urging banks to penetrate that market, the government has promoted the establishment of credit guarantee schemes for smaller firms. The largest component of such schemes is the government-sponsored credit guarantee institutions established by municipalities and provinces. In addition, there are a smaller number of member-SME-funded mutual guarantee funds and private-sector invested commercial guarantee companies, both forms of which pre-date the establishment of government credit guarantee institutions.Nearly all provincial governments have established credit guarantee institutions. Following a pilot programme starting in 1998, 30 provinces established credit guarantee institutions. There were more than 20 in 1997, more than 300 in 2000, 848 in 2002 (one third were private credit guarantee institutions), more than 3 500 in 2004 (more than 2 000 were private credit guarantee institutions), and the number of such institutions reached more than 4 000 in 2005, with the amount of loans carrying guarantees amounting to about 400 billion RMB. According to the statistics, there are 1 200 credit guarantee institutions which serve especially for SMEs (for credits and shares issue), which account for 32.28% in all of credit guarantee institutions. (The People’s Bank of China & China Finance, 23/01/2006)The credit guarantee institutions are highly diverse: some are funded from the government budgets, others by fees on participating businesses, or by private investors, or a mixture of these sources. More than 70% of the funds of the institutions originate from non-government sources. In lots of such institutions, the capital invested by private enterprises and individuals is more than 60% (Financial News, 07/09/2005). The organisational form of the institutions varies from public service units, to state or privately controlled shareholding enterprises, to fund management companies. Further, they can be non-profit or profit institutions and their business scope can be limited to guaranteeing firm borrowing or can cover a wider range of activities.The remainder of this section is organized as follows. 4.1.1 analyses guarantee business operation; 4.1.2 presents the establishment of guarantee system; 4.1.3 discusses risk managementand puts forward some proposals for reform; and finally, 4.1.4 outlines the importance of private credit guarantee institutions’ development.4.1.1 Guarantee contractThe enterprises which demand guarantee should satisfy the following conditions:-They should register in State Administration for Industry & Commerce.-They should have been created three years ago at least, and shown good performance in the three previous years.-The ratio of liabilities to assets can’t exceed 70%.-The domain in which enterprises work should be supported by State (for example, industrial policies, environmental protection policies, etc). If the domains are restrictedby State, credit guarantee institutions won’t accept their demands.Generally, credit guarantee institutions charge a price less than a half of bank’s lending interest rate2. The prices vary across different credit guarantee institutions, amounting to 0.8%-3% of guaranteed credits. In addition to this guarantee price, SMEs should also pay a guarantee fee which is calculated per year and is paid only once3. The guarantee fees vary with credit amounts and the risk level of SME. Guarantee fee rate is defined on the basis of credit risk degree, and it’s a floating rate. Guarantee fee rate is limited to 50% of banks’ lending rate in the same term at most4.Credit guarantee institutions often demand counter-guarantee as an essential condition for granting the guarantee. There are various forms of counter-guarantee, such as mortgages on land use rights and real estate; means of transportation, equipment, and other movables; cashable2The floor of bank’s lending interest rate is 6.12% for one year. After granting the guarantee, the credit guarantee institutions should control the enterprises continuously.In case the enterprise can’t repay credit to bank on the maturity of contract, the bank will hold caution deposited by credit guarantee institution, which is called “substitutive refunding”. If the enterprise has a cash shortage, and she can refund credit later, we call it “temporary relay”. In contrast, if the enterprise hasn’t the capability to refund it, we call it “default credit”. Normally, credit guarantee institutions assume all of implied responsibility, i.e. they refund credits to banks, and then they demand enterprises to refund them. Certain banks give a time limit (for example, 3 months after the expiry of credit contract). If the enterprise can’t yet repay credit, the credit guarantee institution will repay it for the enterprise.The substitutive refunding ratio relies on the credit guarantee institutions’ risk management. It can be zero in certain credit guarantee institutions, with contrast that others will go bankrupt owing to only one substitutive refunding. Most of enterprises are responsible for their engagements, and so the substitutive refunding ratio is low.After refunding credit to the bank, the credit guarantee institution requires the enterprise to repay it, and all of interests (not only those paid to the bank, but also interests for the period after substitutive refunding), eventually with loss and fees for creditor. The interest rate demanded by credit guarantee institution for the period after repayment to bank can be the same as the one demanded by bank, or even higher than the bank’s lending interest rate. In case of no refunding, the credit guarantee institution will sell pledges. The pledges are sufficient for refunding credit generally, so the credit guarantee institution has little loss.The guarantee law (promulgated on June 30, 1995 by permanent committee National People’s Congress and effective from October 1, 1995) and the new bankruptcy law (voted in the 23rd meeting of 10th permanent committee National People’s Congress on August 27, 2006 and effective from June 1, 2007) protect well-functioning guarantee businesses and priority of guaranteed credits’ repayment.4.1.2 Guarantee systemNational Development and Reform Commission is organizing to establish a SME guarantee system. There are “one body, two wings, four levels” in this system: one body is mode body (different resources of capital, market-oriented operation, corporate governance, support for the best); two wings are commercial guarantee institutions and mutual guarantee institutions which are considered as supplementary (agricultural credit guarantee institutions included). There are four levels in credit guarantee system which have different functions-national, provincial, prefectoral and county.According to plan, the county and prefectoral credit guarantee institutions give guarantee for SMEs in their proper regions. The provincial credit guarantee institutions grant re-guarantee for these credit guarantee institutions at lower levels, and supervise them with the People’s Bank of China. They can also grant guarantee directly to SMEs. The national credit guarantee institutions are being established and will work as guarantors of last resort and grant re-guarantee to the credit guarantee institutions at lower levels.4.1.3 Risk managementIn most of guarantee businesses, the credit guarantee institutions have joint obligation5, i.e. banks transfer the whole credit risk to credit guarantee institutions. The only risk for banks is the substitutive refunding risk which comes from credit guarantee institutions. Credit guarantee institutions can also have an ordinary obligation6 or assume the risk proportionately with banks5 After the expiry of the contract, the banks can demand enterprises or credit guarantee institutions to repay credits.6After the expiry of the contract and before trial or arbitration, credit guarantee institutions can refuse to assume guarantee responsibility. After adjudication, banks use properties put in pledge to refund credits. The credit guarantee institutions bear loss with banks proportionately. The proportion is negotiated by them.together7. In a mature credit guarantee system, credit guarantee institutions should assume the risk proportionately with banks. The objective is to avoid moral hazard on any side. Banks or credit guarantee institutions can collude with enterprises to damage another side’s interest.SMEs should put their properties in pledge either in banks or in credit guarantee institutions as an indispensable condition for obtaining credits. The value of properties put in pledge covers the principal and the interests normally.Credit guarantee institutions should deposit a caution in banks as a basis of cooperation with them, which is also a precaution against risk in banks. If the enterprises can’t repay their credits at the term of the contract, banks will hold the caution. The caution rate in banks varies from 10% to 20% of the guaranteed credit amount, i.e. the credit granted by banks can’t exceed 10 times the caution deposited by credit guarantee institutions. For example, credit guarantee institution deposit 10 million yuans in a bank, this bank will lend a sum of 100 million yuans in maximum guaranteed by this institution8. Certain credit guarantee institutions are demanded a higher caution rate, at around 20%--33%. Others are demanded nothing.Sometimes, the banks demand also the enterprises to deposit a caution, which differs from the one deposited by credit guarantee institutions. These two cautions can coexist.The caution deposited by enterprises in credit guarantee institutions serves as a counter-guarantee. Some credit guarantee institutions demand enterprises to pay a caution. Most don’t do so. The caution is 2%--10% of guaranteed credit amount. If the enterprise can’t repay its credit according to the contract, credit guarantee institutions will hold part of the caution deposited by the enterprise. This part of the caution will increase along with time. Six months later, the credit guarantee institution will hold the whole caution. It’s punishment for the enterprise. Enterprises can’t require to refund the caution. This punishment differs from the substitutive refunding. The marginal costs of each financing instrument are driven by asymmetric information and transactions costs associated with nonpayment. According to the Pecking Order Theory, firms will choose the cheapest source in terms of cost. In the case of the static trade-off theory, firms choose finance so that the marginal costs across financing sources are all equal, thus an additional Euro of financing is obtained from all the sources whereas under the Pecking Order Theory the source is determined by how far down the Pecking Order the firm is presently located. In this paper, we argue that both of these theories miss the point that the marginal costs are dependent of the use of the funds, and the asset side of the balance sheet primarily determines the financing source for an additional Euro. An empirical analysis on a unique dataset of Portuguese SME’s confirms that the composition of the asset side of the balance sheet has an impact of the type of financing used and the Pecking OrderTheory and the traditional Static Trade-off theory are For SME’s the main sources of financing are equity (internally generated cash), trade credit, bank credit and other debt. The choice of financing is driven by the costs of the sources which is primarily determined by costs of solving the asymmetric information problem and the expected costs associated with non-payment of debt. Asymmetric information costs arise from collecting and analysing information to support the decision of extending credit, and the non-payment costs are from collecting the collateral and selling it to recover the debt. Since SMEs’ management and shareholders are often the same person, equity and internally generated funds have no asymmetric information costs and equity is therefore the cheapest source.2. Asset side theory of SME financingIn the previous section we have suggested that SME’s in Portugal are financed using internal generated cash, cheap trade credits, long and short-term bank loans and expensive trade credits and other loans. In this section the motives behind the different types of financing are discussed.2.1. Cheap Trade creditsThe first external financing source we will discuss is trade-credits. Trade credits are interesting since they represent financial services provided by non-financial firms in competition with financialintermediaries. The early research within this area focused on the role of trade credits in relation to the credit channel or the so called “Meltzer” effect and in relation to the efficiency of monetary policy. The basic idea is that firms with direct access to financial markets, in general large well known firms, issue trade credits to small financially constrained firms . The more recent research breaks the role of trade credits into a strategic motive and financial motive for issuing and using these credits.Strategic motivesThe first theory centers on asymmetric information regarding the firm’s products. Trade credits are offered to the buyers so that the buyer can verify the quantity and quality before submitting payments. By offering trade finance the supplier signals to the buyers that they offer products of good quality. Since small firms, in general, have no reputation then these firms are forced to use trade credits to signal the quality of their products. The use of trade credits is therefore driven by asymmetric information of the products and is therefore more likely to be used by small firms, if the buyer has little information about the supplier, or the products are complicated and it is difficult to asses their quality.The second strategic motive is pricing. Offering trade finance on favorable terms is the same as a price reduction for the goods. Thus firms can use trade credits to promote sales without officially reducing prices or use them as a tool for price discrimination between different buyers.Trade credits are most advantageous to risky borrowers since their costs of alternative financing are higher than for borrowers with good credit ratings. Thus trade credits can be used as tool for direct price discrimination but also as an indirect tool (if all buyers are offered the same terms) in favor of borrowers with a low credit standing.Trade credits are also used to develop long term relationships between the supplier and the buyers. This often manifests itself by the supplier extending the credit period in case the buyer has temporary financial difficulties. Compared to financial institutions suppliers have better knowledge of the industry and are therefore better able to judge whether the firm has temporary problems or the problems are of a more permanent nature.The last motive in not strictly a strategic motive but is based on transactions costs. Trade credits are an efficient way of performing the transactions since it is possible to separate between delivery and payment. In basic terms the truck drive r delivering the goods does not have to run around to find the person responsible for paying the bills. The buyer also saves transactions costs by reducing the amount of cash required on“hand” .Financing motivesThe basis for this view is that firms compete with financial institutions in offering credit to other firms. The traditional view offinancial institutions is that they extend credit to firms where asymmetric information is a major problem. Financial institutions have advantages in collecting and analyzing information from, in particular, smaller and medium sized firms that suffer from problems of asymmetric information. The key to this advantage over financial markets lies in the close relationship between the bank and the firm and in the payment function. The financial institution is able to monitor the cash inflow and outflows of the firm by monitoring the accounts of the firm.But with trade credits non-financial firms are competing with financial institutions in solving these problems and extending credit. How can non-financial institutions compete in this market? Petersen and Rajan [1997] briefly discusses several ways that suppliers may have advantages over financial institutions. The supplier has a close working association with the borrower and more frequently visit s the premises than a financial institution does. The size and timing of the lenders orders with the supplier provides information about the conditions of the borrowers business. Notice that this information is available to the supplier before it is available to the financial institution since the financial institution has to wait for the cash flow associated with the orders. The use of early payment discounts provides the supplier with an indication of problems with creditworthiness in the firm. Again the supplier obtains the information before the financial institution does. Thus the supplier maybe able to obtain information about the creditworthiness faster and cheaper than the financial institution.The supplier may also have advantages in collecting payments. If the supplier has at least a local monopoly for the goods then the ability to withhold future deliveries is a powerful incentive for the firm to pay. This is a particular powerful threat if the borrower only accounts for a small fraction of the suppliers business. In case of defaults the supplier can seize the goods and in general has a better use for them than a financial intermediary sizing the same goods. Through its sales network the supplier can sell the reclaimed goods faster and at a higher price than what is available to a financial intermediary. These advantages, of course, depend on the durability of the goods and how much the borrower has transformed them.If asymmetric information is one of the driving forces the explanation of trade credits then firms can use the fact that their suppliers have issued them credits in order to obtain additional credit from the banks. The banks are aware that the supplier has better information thus the bank can use trade credits as signal of the credit worthiness of the firm.That trade credits are in general secured by the goods delivered also puts a limit on the amount of trade credits the firm can obtain, thus the firm cannot use trade credits to finance the entire operations of the firm.In summary the prediction is that the level of asymmetric information is relatively low between the providers of trade credit and the borrowers due to the issuer’s general knowledge of the firm and the industry. In the empirical work below the variables explaining the use of trade credit are credit risk factors and Cost of Goods Sold. Since these trade credits are secured by the materials delivered to the firm, firms cannot “borrow” for more than the delivery value of the goods and services.2.2 Bank loansBanks have less information than providers of trade credit and the costs of gathering information are also higher for banks than for providers of trade credit. Providers of trade credits also have an advantage over banks in selling the collateral they have themselves delivered, but due to their size and number of transactions banks have an advantage in selling general collateral such as buildings, machinery etc. Banks therefore prefer to issue loans using tangible assets as collateral, also due to asymmetric information, they are less likely to issue loans to more opaque firms such as small and high growth firms. Banks are therefore willing to lend long term provided that tangible assets are available for collateral. In the empirical work below tangible assets and credit risk variables are expected to explain the use of long-term bank loans and the amount of long-term bank loans are limited by the value of tangibleassets.The basis for issuing Short Term Bank Loans is the comparative advantages banks have in evaluating and collecting on accounts receivables, i.e. Debtors. It is also possible to use Cash and Cash equivalents as collateral but banks do not have any comparative advantages over other providers of credit in terms of evaluating and collecting these since they consist of cash and marketable securities. In terms of inventories, again banks do not have any comparative advantages in evaluating these. Thus, we expect the amounts of debtors to be the key variable in explaining the behaviour of Short Term Bank Loans.ConclusionsCurrently there exist two theories of capital structure The Pecking Order Theory where firms first exhaust all funding of the cheapest source first, then the second cheapest source and so on. The differences in funding costs are due to adverse selection costs from asymmetric information. The second theory is the Tradeoff Theory where firms increase the amount of debt as long as the benefits are greater than the costs from doing so. The benefits of debt are tax-shields and “positive agency costs” and the costs of debt are the e xpected bankruptcy costs and the “negative agency costs”. In both of these theories, the composition of the asset side of the balance sheet is not important and in this paper, thatproposition is strongly rejected. So the main conclusion is that the composition of the asset side of the balance sheet influences the composition of the liability side of the balance sheet in terms of the different types of debt used to finance the firm, or that the use of the funds is important in deciding the type of financing available.We further argue that it is asymmetric information and collateral that determines the relationship between the asset side and liability side of the balance sheet. In a real businessenvironment with market imperfections they need to manage those risks in order to secure their business continuity and add additional value by avoiding or reducing transaction costs and cost of financial distress or bankruptcy. However, risk management is a challenge for most SME. In contrast to larger companies they often lack the necessary resources, with regard to manpower, databases and specialty of knowledge to perform a standardized and structured risk management. The result is that many smaller companies do not perform sufficient analysis to identify their risk. Most SME do not have the necessary resources to employ specialists on every position in the company. They focus on their core business and have generalists for the administrative functions. Behr and Guttler find that SME on average have equity ratios lower than 20%. The different characteristics of management, position on procurement and capital markets and the legal framework need to be taken into account when applying management instruments like risk management. Therefore the risk management techniques of larger corporations cannot easily be applied to SME. In practice it can therefore be observed that although SME are not facing less risks and uncertainties than large companies, their risk management differs from the practices in larger companies. The latter have the resources to employ a risk manager and a professional, structured and standardized risk management system. After presenting the framework, the different ratios will be discussed to finally present a selection of suitable ratios and choose appropriate comparison data.5.1.2.Fr a mewor k for fina ncial r isk over viewThe idea is to use a set of ratios in an overview as the basis for the financial risk management.This provides even more information than the analysis of historicaldata and allows reacting fast on critical developments and managing the identified risks. However not only the internal data can be used for the risk management. On the other hand to be appropriate to use them, the ratios need to show a different development for healthy companies than for those under financial distress. The difference between the values of the two groups should be large enough to see into which the observed company belongs.5.1.3.Eva lua tion of r a tios for fina ncia l r isk over v iewWhen choosing ratios from the different categories, it needs to be evaluated which ones are the most appropriate ones. For this some comparison values are needed in order to see whether the ratios show different values and developments for the two groups of companies. The most convenient source for the comparison values are the research papers as their values are based on large samples of annual reports and by providing average values outweigh outliers in the data. Altman shows a table with the values for 8 different ratios for the five years prior bankruptcy of which he uses 5, while Porporato & Sandin use 13 ratios in their model and Ohlson bases his evaluation on 9 figures and ratios [10]. Khong, Ong & Yap and Cerovac & Ivicic also show the difference in ratios between the two groups, however only directly before bankruptcy and not as a development over time [9]. For this purpose the financial analysis, which has been used in research to identify indicators for firm bankruptcy, was chosen. Based on an examination and analysis of different papers, despite of their different models, many similarities in the applied ratios could be identified. 外文文献:Financing of SMEsAbstractThe main sources of financing for small and medium sized enterprises (SMEs) are equity, trade credit paid on time, long and short term bank credits, delayed payment on trade credit and other debt. The marginal costs of each financing instrument are driven by asymmetric information and transactions costs associated with nonpayment. According to the Pecking Order Theory, firms will choose the cheapest source in terms of cost. In the case of the static trade-off theory, firms choose finance so that the marginal costs across financing sources are all equal, thus an additional Euro of financing is obtained from all the sources whereas under the Pecking Order Theory the source is determined by how far down the Pecking Order the firm is presently located. In this paper, we argue that both of these theories miss the point that the marginal costs are dependent of the use of the funds, and the asset side of the balance sheet primarily determines the financing source for an additional Euro. An empirical analysis on a unique dataset of Portuguese SME’s confirms that the composition of the asset side of the balance sheet has an impact of the type of financing used and the Pecking Order Theory and the traditional Static Trade-off theory are rejected.For SME’s the main sources of financing are equity (internally generated cash), trade credit, bank credit and other debt. The choice of financing is driven by the costs of the sources which is primarily determined by costs of solving the asymmetric information problem and the expected costs associated with non-payment of debt. Asymmetric information costs arise from collecting and analysing information to support the decision of extending credit, and the non-payment costs are from collecting the collateral and selling it to recover the debt. Since SMEs’ managementand shareholders are often the same person, equity and internally generated funds have no asymmetric information costs and equity is therefore the cheapest source.2. Asset side theory of SME financingIn the previous section we have suggested that SME’s in Portugal are financed using internal generated cash, cheap trade credits, long and short-term bank loans and expensive trade credits and other loans. In this section the motives behind the different types of financing are discussed.2.1. Cheap Trade creditsThe first external financing source we will discuss is trade-credits. Trade credits are interesting since they represent financial services provided by non-financial firms in competition with financial intermediaries. The early research within this area focused on the role of trade credits in relation to the credit channel or the so called “Meltzer” effect and in relation to the efficiency of monetary policy. The basic idea is that firms with direct access to financial markets, in general large well known firms, issue trade credits to small financially constrained firms . The more recent research breaks the role of trade credits into a strategic motive and financial motive for issuing and using these credits.Strategic motivesThe first theory centers on asymmetric information regarding the firm’s products. Trade credits are offered to the buyers so that the buyer can verify the quantity and quality before submitting payments. By offering trade finance the supplier signals to the buyers that they offer products of good quality. Since small firms, in general, have no reputation then these firms are forced to use trade credits to signal the quality of their products. The use of trade credits is therefore driven by asymmetric information of the products and is therefore more likely to be used by small firms, if the buyer has little information about the supplier, or the products are complicated and it is difficult to asses their quality.The second strategic motive is pricing. Offering trade finance on favorable terms is the same as a price reduction for the goods. Thus firms can use trade credits to promote sales without officially reducing prices or use them as a tool for pricediscrimination between different buyers. Trade credits are most advantageous to risky borrowers since their costs of alternative financing are higher than for borrowers with good credit ratings. Thus trade credits can be used as tool for direct price discrimination but also as an indirect tool (if all buyers are offered the same terms) in favor of borrowers with a low credit standing.Trade credits are also used to develop long term relationships between the supplier and the buyers. This often manifests itself by the supplier extending the credit period in case the buyer has temporary financial difficulties. Compared to financial institutions suppliers have better knowledge of the industry and are therefore better able to judge whether the firm has temporary problems or the problems are of a more permanent nature.The last motive in not strictly a strategic motive but is based on transactions costs. Trade credits are an efficient way of performing the transactions since it is possible to separate between delivery and payment. In basic terms the truck drive r delivering the goods does not have to run around to find the person responsible for paying the bills. The buyer also saves transactions costs by reducing the amount of cash required on“hand” .Financing motivesThe basis for this view is that firms compete with financial institutions in offering credit to other firms. The traditional view of financial institutions is that they extend credit to firms where asymmetric information is a major problem. Financial institutions have advantages in collecting and analyzing information from, in particular, smaller and medium sized firms that suffer from problems of asymmetric information. The key to this advantage over financial markets lies in the close relationship between the bank and the firm and in the payment function. The financial institution is able to monitor the cash inflow and outflows of the firm by monitoring the accounts of the firm.But with trade credits non-financial firms are competing with financial institutions in solving these problems and extending credit. How can non-financial institutions compete in this market? Petersen and Rajan [1997] briefly discussesseveral ways that suppliers may have advantages over financial institutions. The supplier has a close working association with the borrower and more frequently visit s the premises than a financial institution does. The size and timing of the lenders orders with the supplier provides information about the conditions of the borrowers business. Notice that this information is available to the supplier before it is available to the financial institution since the financial institution has to wait for the cash flow associated with the orders. The use of early payment discounts provides the supplier with an indication of problems with creditworthiness in the firm. Again the supplier obtains the information before the financial institution does. Thus the supplier may be able to obtain information about the creditworthiness faster and cheaper than the financial institution.The supplier may also have advantages in collecting payments. If the supplier has at least a local monopoly for the goods then the ability to withhold future deliveries is a powerful incentive for the firm to pay. This is a particular powerful threat if the borrower only accounts for a small fraction of the suppliers business. In case of defaults the supplier can seize the goods and in general has a better use for them than a financial intermediary sizing the same goods. Through its sales network the supplier can sell the reclaimed goods faster and at a higher price than what is available to a financial intermediary. These advantages, of course, depend on the durability of the goods and how much the borrower has transformed them.If asymmetric information is one of the driving forces the explanation of trade credits then firms can use the fact that their suppliers have issued them credits in order to obtain additional credit from the banks. The banks are aware that the supplier has better information thus the bank can use trade credits as signal of the credit worthiness of the firm.That trade credits are in general secured by the goods delivered also puts a limit on the amount of trade credits the firm can obtain, thus the firm cannot use trade credits to finance the entire operations of the firm.In summary the prediction is that the level of asymmetric information is relatively low between the providers of trade credit and the borrowers due to theissuer’s general knowledge of the firm and the ind ustry. In the empirical work below the variables explaining the use of trade credit are credit risk factors and Cost of Goods Sold. Since these trade credits are secured by the materials delivered to the firm, firms cannot “borrow” for more than the delive ry value of the goods and services.2.2 Bank loansBanks have less information than providers of trade credit and the costs of gathering information are also higher for banks than for providers of trade credit. Providers of trade credits also have an advantage over banks in selling the collateral they have themselves delivered, but due to their size and number of transactions banks have an advantage in selling general collateral such as buildings, machinery etc. Banks therefore prefer to issue loans using tangible assets as collateral, also due to asymmetric information, they are less likely to issue loans to more opaque firms such as small and high growth firms. Banks are therefore willing to lend long term provided that tangible assets are available for collateral. In the empirical work below tangible assets and credit risk variables are expected to explain the use of long-term bank loans and the amount of long-term bank loans are limited by the value of tangible assets.The basis for issuing Short Term Bank Loans is the comparative advantages banks have in evaluating and collecting on accounts receivables, i.e. Debtors. It is also possible to use Cash and Cash equivalents as collateral but banks do not have any comparative advantages over other providers of credit in terms of evaluating and collecting these since they consist of cash and marketable securities. In terms of inventories, again banks do not have any comparative advantages in evaluating these. Thus, we expect the amounts of debtors to be the key variable in explaining the behaviour of Short Term Bank Loans.2.3. Expensive trade credit and other loansAfter other sources of finance have been exhausted firms can delay payment on their trade credits. However, this is expensive since it involves giving up the discount and maybe incurs penalty payments. Also the use of this type of credit can havereputational costs and it may be difficult to obtain trade credit in the future. The nature of the costs, of course, depends on the number of suppliers, if there is only one supplier then these costs can be rather high whereas if the firm can obtain the same goods and services from other suppliers then these costs are not particularly high.Other debt is composed of credit card debt, car loans etc. that are dearer than bank loans. Again, the variables determining this type of debt are financial health and performance. Below, however, we do not have any good information regarding these types of loans and what they consists of thus we pay little attention to them in the empirical work.ConclusionsCurrently there exist two theories of capital structure The Pecking Order Theory where firms first exhaust all funding of the cheapest source first, then the second cheapest source and so on. The differences in funding costs are due to adverse selection costs from asymmetric information. The second theory is the Tradeoff Theory where firms increase the amount of debt as long as the benefits are greater than the costs from doing so. The benefits of debt are tax-shields and “positive agency costs” and the costs of debt are the expected bankruptcy costs and the “negative agency costs”. In both of these theories, the composition of the asset side of the balance sheet is not important and in this paper, that proposition is strongly rejected. So the main conclusion is that the composition of the asset side of the balance sheet influences the composition of the liability side of the balance sheet in terms of the different types of debt used to finance the firm, or that the use of the funds is important in deciding the type of financing available.We further argue that it is asymmetric information and collateral that determines the relationship between the asset side and liability side of the balance sheet. Traditionally, it is argued that these firms face several disadvantages for competing in international markets. Few studies, however, exploit the fact that successful exporters exist within this group. Using data for Chilean firms, we study various explanations for differences between sporadic and permanent exporters. Our results suggest that greater effort in international business, process innovation, and the utilization of export promotion programs contribute positively to export performance in SMEs. In addition, we find that some forms of intervention are better than others: trade shows and trade missions do not affect the probability of exporting permanently, but exporter committees show a positive and significant impact.Key words: Export performance; Export promotion; Small- andmedium-sized enterprises1 IntroductionInternational evidence suggests that firm size matters for exporter performance. Several reasons have been provided to explain why larger firms perform better in International markets. Advantages associated with scale economies and specialization, better access to financial resources in capital markets, and improved capabilities to take risks are among these reasons. Also, evidence in Roberts and Tybout (1997) and Bernard and Jensen (1999) regarding the existence of sunk costs to entering international markets implies that small- and medium sized enterprises (SMEs) face greater limitations than larger firms to be successful exporters.There are, however, firms within the group of SMEs that have been able to compete successfully in international markets. Y et, few empirical studies exploit this fact. This paper contributes to the discussion of firm exporter performance in four ways. First, we compare exporter performance among firms of similar size. Second, focusing only on exporters, we distinguish between sporadic and permanent exporters. Third, we employ a detailed survey of 295 sporadic and permanent exporters. This survey collects information about firm activities not traditionally included in other empirical studies. Fourth, we study evidence in Chile, a country that has experienced a huge increase in export diversification over the last several decades. The Chilean experience is useful for other developing countries trying to improve the international competitiveness of SMEs.There are two empirical facts that motivate this paper. First, the probability of exporting is lower for SMEs than it is for larger firms. This resembles evidence found in other national economies. In the Chilean manufacturing industry, for instance, only 14% of SMEs have exported goods over the period 1990–1996. However, more than 74% of large firms have exported goods over the same period. Second, a reduced number of firms are able to remain as exporters. Among all exporter firms, only about 20% have exported every year of the period. The percentage of successful exporters for SMEs, however, is even lower: only about a 7% can be classified as permanent exporters. Contrast this with large-sized firms, where successful exporters representmore than 40% of the firms in this group (Table 1).The main question we ask here is why some SMEs are more successful exporters than others firms of a similar size. In the next section, we explore various explanations through the use of special survey directed at sporadic and permanent exporter firms. The approach aims to establish if there are significant differences in firm activities that would explain why some SMEs are more successful than others. First, we present the data source. Second, we test for the existence of statistical differences over four aspects: (i) technological innovation, (ii) international business manage ment, (iii) manager’s perceptions about obstacles to exporter performance, and (iv) utilization of public instruments available to SMEs for enhancing productivity and technological capabilities, increasing exports, and improving access to capital markets.2.2.1 Technological innovationTechnological innovation may affect the export status of a firm by increasing productivity (and reducing costs) and/or by developing new goods for international markets. This may be analyzed in the context of firms that compete in differentiated product markets. Firms may sell low-quality goods in domestic markets, but they must upgrade to technologies that produce high-quality goods if they wish to sell abroad then.We test for differences in three types of innovative activities: product innovation, process innovation, and organizational innovation. The results are shown in Table 2, and suggest that there are differences between both groups of exporters. Though permanent exporters engage product innovation in greater intensity than do sporadic exporters, this difference is not significant. However, significant differences exist for process and organizational innovation. The results show that permanent exporters innovate more than sporadic exporters in outsourcing and the computer-based modernization of productive processes. With respect to the introduction of organizational innovation, permanent exporters are more innovative in terms of introducing re-engineering into administrative processes and for total quality development.Table 2Technological innovation2.2.2. Effort in international businessDifferences in export performance may be explained by different degrees of effort by internationalizing firms. These differences are attributable to firm heterogeneity in access to information and management capability, among other possibilities. Kumcu, Harcar, and Kumcu (1995) show that, for Turkish companies, manager motivation helps to explain awareness of export incentives. Moreover, Spence (2003) shows that the success of UK overseas trade missions is positively affected by manager language proficiency.In the survey, managers were asked about the action intensity of several activities, such as strategic alliances with foreign and domestic firms, training of workers in export operations, and promotion of goods abroad. The results are shown in Table 3. The estimates suggest that permanent exporters are more active than sporadic exporters in only two activities: personnel training in exports operations and obtaining funds for working capital in activity-related exports.2.2.3. Manager perception regarding obstacles to exportingOne possible explanation for differences in exporter performance is that sporadic exporters face greater difficulties in their international operations. Some firms may have good export projects, for instance, but if they face credit access problems in the financial market, then it is more likely that they will leave international markets. In addition, some firms may exit due to protectionist barriers established in foreign markets. These kinds of obstacles have been divided into three types: internal to firms, internal to country, and external. Results are shown in Table 4.Even the sign of the difference indicates that permanent exporters assign smaller importance to firm-internal obstacles; the difference between both groups of firms is not statistically significant. Significant differences regarding the evolution of the real exchange rate and difficulties in access to financial resources exist, however, for the case of country-internal obstacles. This implies that a lower and/or unstable real exchange rate more greatly affects sporadic exporters than permanent exporters. One interesting result is that the interactive variable between status and sectoris positive and significant. This reveals that in sectors of the economy without a co mparative advantage, real exchange fluctuations tend to be a more important obstacle forsporadic exporters.With regard to credit access, the evidence indicates that liquidity constraints are more relevant for sporadic exporters. This finding in and of itself, however, is not conclusive with respect to a causality relationship. One interpretation is that credit constraints limit the possibility to remain as an exporter. This is plausible for small firms that are traditionally more restricted than larger firms. An alternative interpretation is that capital markets associate greater business risk with sporadic exporters, and lower access to credit may be due to poor export performance in the past.With respect to external obstacles, there are not important differences between permanent and sporadic exporters. Permanent exporters associate lower levels of incidence with almost every obstacle, especially for tariff and no-tariff barriers, but differences with sporadic exporters are not statistically significant. This implies that explanations about why some firms are not able to export permanently are not associated with the existence of trade barriers in foreign markets.2.2.4. Utilization of public instrumentsThere are several public instruments that Chilean firms can use to enhance their productivity and international competitiveness. It can be argued that differences in export performance are associated with the fact that permanent exporter firms have used these instruments with greater intensity than have sporadic exporters.The Chilean public instruments are classified into three groups. First, there are instruments designed to enhance productivity and technological capability in small firms. Second, there are export promotion instruments whose objective is to increase international competitiveness. Third, there are financial instruments established to improve credit access for small firms.In Fig. 1, we show the results for differences in the utilization of these instruments by firm group. The evidence shows that permanent exporters have used every public instrument more intensively. The most used public instruments have been the export promotion instruments and those specifically administered by the National Export Promotion Agency (ProChile). In the case of export promotion, about 35% of permanent exporters have used this kind of public support. This percentage is only about 19% for sporadic exporters. With regard to ProChile instruments, firm participation has been 26.9% for permanent exporters, and 14.5% for sporadic exporters.The evidence in the previous section suggests that there are significantdifferences in the firm behavior according to exporter status. In this section, we study whether these factors do in fact explain the differences in exporter status. To do so, we define a dependent variable that takes the value 1 if the firm has been a permanent exporter over the period 1996–1999 and 0 if the firm has been a sporadic exporter. For the econometric estimation, the following Probit model is used:There are two potential methodological problems associated with this approach. First, in our case, it may be argued that some of the explanatory variables are also affected by the firm’s export status. In fact, firms that export permanently may be not only more likely to carry out technological innovation, but also to put greater effort into international business. Our dataset is not detailed enough to explore this bi-causality phenomenon. Instead, firm panel data would illuminate the impact of export performance on firm behavior. Our approach, however, explores the impact of a firm’s decisions on export performance.
