Credit Risk
Credit risk, or default risk, refers to the risk that a counterparty can no longer meet contractual obligations, either in full or partially. This is generally considered the most important risk to which a bank is exposed.
The Basel II capital accord is the internationally binding regulatory framework for the measurement of credit risk. In this accord, the capital charges are specified on the transaction level to determine the overall capital adequacy of an institution and to derive the regulatory capital ratios (tier 1 and tier 2).
In addition to its regulatory aspects, there is also an economic side to credit risk, which seeks to support management decisions and to enable a
risk-adjusted performance measurement. It is based on economic capital models for credit risk, which are portfolio models explicitly exploiting diversification effects.
Economic capital models derive the loss distribution and determine risk measures such as the unexpected loss, meaning the portfolio standard deviation; the economic capital, which is the distance between the credit value at risk (CVaR) and the expected loss; and the expected shortfall, which is the expected value for losses exceeding the CVaR at a prescribed confidence level.
